What is tokenization and how are banks tapping into its design principles?

Tokenization is the process of converting something with tangible or intangible value into digital tokens. Tangible assets like real estate, stocks or art can be tokenized. In a similar vein, intangible assets like voting rights and loyalty points can be tokenized, too. We see Avios as an example of tokenized loyalty points by the traditional credit card industry.However, when tokens are created on a blockchain, they add a level of transparency that previous iterations of tokens couldn’t achieve. There are several banks that are experimenting with tokenization. But, before diving into the use cases in banking, it would be useful to understand the qualitative advantages that tokenization brings to financial services.As major financial institutions enter the crypto space, they pay special attention to issues like custody and Anti-Money Laundering analytics and compliance. Now, with the dramatic collapse of FTX, the key qualitative benefits of tokenization are in the spotlight yet again. LiquidityReal estate is one of the most illiquid asset classes. When a property is worth a few million dollars, buying and selling the property can take time. Now, imagine a $1 million home is tokenized, with each token representing property ownership. When these tokens are available for purchase in the market, 100 buyers can each invest $10,000 to buy ownership of the property.This naturally increases the ease with which illiquid assets can be sold, as fractionalized ownership is possible with tokenized assets. Fintech firms like Yielders already implement fractional ownership of real estate without using blockchain tech. Also, illiquid asset classes like private equity and venture capital can benefit from tokenization.When an illiquid asset like real estate or art is tokenized, the entire asset class benefits from the liquidity created. It also allows for a healthy secondary market and creates more data for better valuation of these assets. Platforms like Reinno and Realt offer global investors access to tokenized real estate.As a property owner, this opens up options of selling just part of the property through tokens instead of selling the entire property. From an investor perspective, someone in Brazil with $1,000 can invest in property in Manhattan.For instance, Realt offers investors tokenized properties. While the properties listed on their platform cost from several hundred thousand dollars to a few million, they are tokenized and each token can be valued at less than $50. This makes it extremely affordable for interested investors in most places of the world.Similarly, fractional ownership of nonfungible tokens (NFT) is being rolled out for the more expensive NFT and art collections. As a result of a liquid secondary market for an illiquid asset, pricing also becomes easier due to transparent supply and demand dynamics.Liquidity risk managementIn addition to these benefits, liquidity risk management within financial services organizations can also benefit from tokenization. That benefit is a lot clearer from the FTX collapse and how tokenization could have helped there.The FTX collapse had several underlying issues, not the least of which came from its business model using the volatile FTX Token (FTT) as collateral. However, if there were checks and balances in place that were transparent for customers to see, mitigating actions could have been taken in time.Recent: Festivals in the metaverse: How Web3 projects are taking culture virtualAt no point in their journey did FTX create transparency around how much liquid assets they had to service their liabilities. As a result, FTX managed to repurpose user funds (liabilities) for their investments (illiquid assets). Tokenizing both assets and liabilities would have shown a liquidity gap in real-time and cautioned the market of the looming crisis.After the FTX collapse, there has been a rushed effort to provide proof of reserves from several centralized crypto exchanges. However, proof of reserves only shows that a firm has some assets to service its debts.An equally important capability is proof of liabilities. If a firm can transparently demonstrate that it has $1 billion in reserves/assets, but its liabilities, which could be $10 billion, are not clear for everyone to see, its solvency is under question.The challenge in creating transparency around liabilities is that, often, firms capitalize themselves through debt raises in fiat currencies. As these instruments are not tokenized, real-time solvency cannot be demonstrated. Therefore, in order to avoid an FTX-like incident in the future, exchanges will need to provide proof of assets and liabilities.One of the key qualitative aspects of tokenization that is apparent from the FTX saga is the “proof of solvency.” The transparency that tokenization brings can also help assess the solvency of a firm in real-time. If both assets and liabilities of a bank can be tokenized, on-chain analytics can be used to understand if the firm has enough assets to service its liabilities.DemocratizationThe tokenization of assets makes them more accessible to retail investors. In the example given earlier, an investor with $10,000 could own a share of a million-dollar property in a prime location and benefit from a rise in its value. Without tokenization, they wouldn’t be able to participate in big-ticket assets that offer good returns.This is particularly true with high net worth individuals who want access to products that are only available for private banking clients. In the past, products with attractive returns profiles were offered exclusively to institutional investors. Even high-net-worth and sophisticated investors would struggle to get access to these assets. EfficiencyAs financial services firms and banks tokenize their asset base, the instant finality that blockchain offers can help them see where they stand with their capital health in real-time. Settlements which used to take two days, referred to as (T+2), can now be instant. This offers both operational and capital efficiencies.Organizations can assess their precise level of capitalization and make quick and profitable decisions to deploy their capital. In times of market crisis, the same capability can help manage capital and reduce risks.With all these purported benefits, what are banks and financial services firms experimenting with tokenization? JPM CoinJPM Coin is JPMorgan’s version of a United States dollar stablecoin. JPM Coin is currently in its prototype stage and is being trialed and tested for money transfer across JPMorgan’s institutional customers. JPM Coin may be launched in other currencies should the dollar prototype prove successful.As described by the bank, institutions that participate in this exercise typically follow a three-step transaction process. Institutions open a deposit account with JPMorgan and deposit USD in it. They receive an equivalent amount of JPM Coins. Institutions can transfer JPM coins globally to other institutions that are JPMorgan clients. This can be just a currency transaction or a security transaction paid in JPM Coins.The recipient institution can redeem JPM Coins for USD.Regulators are yet to approve JPM Coin. Only after comprehensive regulatory approval is obtained can it launch for retail use.The Depository Trust and Clearing Corporation (DTCC)The DTCC is a U.S.-based organization that acts as a centralized clearing and settlement company for different asset classes.In Q4 2021, the DTCC announced a platform to streamline the issuance, transfer and servicing of private market securities through tokenization. Apart from implementing the platform, they also provide a common market infrastructure and standards across private market assets.As discussed in the qualitative aspects of tokenization, asset classes like private equity and venture capital can be quite illiquid and inaccessible. As a result, the secondary market for private securities is quite nascent. Tokenizing these securities and providing market standards could help improve liquidity within these asset classes and also help with efficiencies in settlements. The DTCC has started with the Ethereum blockchain, but the platform can be blockchain agnostic. It plans to offer both public and private blockchain support based on market demand.ADDXADDX is a Singapore-based blockchain startup that is currently pioneering efforts in tokenizing private market securities for which both accredited investors and institutional investors are eligible to participate.Recent: How stable are stablecoins in the FTX crypto market contagion?Assets include venture capital funds, private credit funds, real estate funds, ESG bonds and more. Access to such institutional investment vehicles was limited to a select few in the past. Thanks to fractional ownership through tokenization, accredited investors with a net worth of 2 million Singapore dollars ($1.47 million) can participate in these assets.The end of banks?Some claim that digital assets and Web3 are going to be the end of banks, but it is unrealistic to expect that such financial institutions will be relegated to the past. And yet, while banks are likely to remain strong, banking as we know it today is likely to change for the better.There are several elements of banking that could undergo operating and business model changes over the next couple of decades, largely inspired by digital assets and their underlying design principles.

What are crypto whale trackers and how do they work?

There are dedicated solutions to track the actions of crypto whales. These solutions can provide analytics on whale actions and, in some instances, can also make investment/trading decisions for the user. Crypto traders and investors constantly track the amount of cryptocurrencies going in and out of exchanges. When a cryptocurrency like Bitcoin or Ether (ETH) is moved in large quantities into an exchange, it is expected to see some sell action resulting in a fall in price. Conversely, if cryptocurrencies flow out of exchanges into wallets, it is considered a precursor to a rise in price. This is because when exchanges have a high net outflow of cryptocurrencies, they have reduced supply resulting in an increase in price. Oftentimes, a whale could buy cryptocurrencies on an exchange and move them into their wallets in large volumes. This could result in a bullish price action for the crypto. In some scenarios, whales may choose not to disturb the markets by buying or selling on an exchange. They would do an over the counter (OTC) transaction between two wallets. For instance, they may send Bitcoin to a wallet that will send USD Coin (USDC) back, resulting in a sale of BTC without the market spotting the transaction. When the blockchain records a large transaction, investors can study the transaction and pick up the wallets involved in it. If the wallets hold large cryptocurrency positions, they can be labeled as crypto whale wallets. From then on, a regular check on these wallets and the transactions that are conducted can be insightful in assessing price movements of the crypto held in the wallet.  Whale tracking can be equally beneficial in the NFT markets too. Most NFT communities have large holders of the collection. In many instances, these NFT holders are identified by the community. Tracking the behavior of wallets of these whales can help investors make quick buy/sell decisions. For instance, if a famous NFT collector or a whale sweeps the floor of a nonfungible token collection, that can indicate high convictions. Followers of the NFT collection and the whale would notice that and purchase the nonfungible tokens. This behavior was noticed with Gary Vaynerchuk several times during the NFT bull market in 2021. However, it can be overwhelming and time–consuming to manually stay on top of whale action, even when it is just for one cryptocurrency or NFT collection. This is where whale tracking tools come into play.

Institutional crypto adoption requires robust analytics for money laundering

Institutions have begun to take crypto seriously and have entered the space in numerous ways. As noted in a previous analysis, this has resulted in banks and fintechs looking at custody products and services for their clients. However, as custodians of clients’ assets, banks must also ensure they are clean assets and stay compliant.This is where on-chain analytics solutions have a huge role to play in understanding patterns in transactions to identify money laundering and other spurious activities within the cryptocurrency and digital assets space. According to a report by Chainalysis, over $14 billion of illicit transactions took place in 2021.Therefore, it is critical to build the foundational infrastructure around Anti-Money Laundering (AML) to support the growing institutional appetite for digital assets. Before getting into various types of money laundering patterns that exist in crypto, let us understand what an on-chain analytics solution is.What are on-chain analytics?All transactions on public blockchains are visible to anyone. Analytics tools query these blockchains to help us understand trends in transactions. Platforms like Glassnode, Nansen and Dune analytics offer ways for retail audiences to see the flow of money in the ecosystem.Using on-chain analytics, it is possible to see the net flow of Bitcoin (BTC) into crypto exchanges from private wallets. This typically happens when someone chooses to sell their Bitcoin on an exchange. The net outflow of BTC from exchanges, on the other hand, represents someone wanting to hold on to their Bitcoin. Both actions have implications on the price of the asset.However, at an institutional level, on-chain analytics can help with identifying spurious transactions. Firms like Chainalysis, Elliptic and Coinmetric are critical for banks to build digital assets capabilities that are foundational as this asset class grows in significance. Recent: ‘The social benefits are huge’: Web3 gaming to shift digital ownershipBanks already have mechanisms in place to check for money laundering and terrorist financing activities. Therefore, any digital assets-related AML solution must ensure alignment with a bank’s existing AML controls.What are money laundering patterns?There are patterns that banks must keep an eye on to spot money laundering and other illicit activities. Referred to as “typologies” in traditional AML frameworks, not all of them are unique to the digital assets industry. However, on-chain analytics solutions can proactively track them.LayeringLayering involves converting one crypto into another or moving assets from one chain to another. It makes AML efforts incredibly harder if there are multiple small-sized transactions that are generally beyond the monitoring radars.Layering can also involve blending crypto assets across different exchanges and sources, making it harder to trace back to the original source of the assets.Money mulesA money mule is someone who receives crypto assets from a third party and sends it over to another party. Alternatively, they could withdraw assets as fiat cash and hand it over to someone else and receive a commission for this.Money mules are typically used when criminal syndicates want to be anonymous yet keep their money flowing through the system.DustingDusting involves creating many small transactions across several wallets that trigger AML monitoring systems. These small transactions would clog the pipeline of AML support teams whose workload increases and make them overlook the illicit transaction that really needed their attention.Wallet launderingWallets used by crypto users make it hard to trace owners. As a result, a money launderer could just hand over the custody (private keys) of their wallet with assets in it to another party. In turn, they would receive payment in crypto on another wallet, thereby making the two transactions seem completely unrelated.Darknet transactions and mixersThe darknet is an overlay network on the internet that is accessible through special software and configurations. It has earned a reputation for hosting anonymous illicit activities like drugs and arms sales.Many platforms have flagged crypto addresses from darknet users and marketplaces and do accept assets that are sent therefrom. However, some illicit actors have taken to crypto mixing services like Tornado Cash to hide the providence of their crypto.Tornado Cash scrambles crypto transactions in an attempt to anonymize assets that have entered the platform, hiding their point of origin. It has become so associated with perceived criminality that the United States Treasury’s Office of Foreign Assets Control sanctioned the platform in August, and many trading platforms will not touch coins that came from a mixing service.How are banks addressing this issue?The money laundering methods described above are not exhaustive. A recent report from Elliptic covers over 41 typologies (patterns) observed within the digital assets space.So, given the myriad ways that illicit actors attempt to use digital assets for money laundering, how can banks react?Robust Know Your Customer (KYC) standards are a good starting point when onboarding digital assets customers. However, proactive screening and transaction monitoring should be in place through on-chain analytics solutions. These solutions can automate AML and sanction checks, identify address clusters associated with illicit activities, map the flow of digital assets across addresses to perform forensic analysis and monitor how assets are moved through activities related to dark-web markets, smart contract frauds, oracle hacks, cross-chain bridge hacks and more.Furthermore, banks and fintech firms have ramped up their digital assets AML capabilities through partnerships with on-chain analytics firms, as the below graphic shows. Even though Barclays began its journey with Chainalysis in 2015, this space really has taken off only in the last 18 months. Be it investments or partnerships, it is highly critical that before offering custody services, banks must put AML controls in place to ensure they are handling clean assets. Recent: Apples and oranges? How the Ethereum Merge could affect BitcoinMore institutional capital has flown into the digital assets space in the last two years. At the same time, more innovative models have emerged in cross-chain bridges, decentralized finance, nonfungible tokens and transaction mixers. In order to protect assets while innovating at breakneck speed, AML and transaction monitoring controls must be in place. That is essential to keep attracting more institutional capital into digital assets.

What are CC0 NFTs, and why are they important?

As the Web3 world has largely promoted transparency and openness with code, NFT creators and teams are also opting for the same with art. However, that is just the beginning of the journey, and these nonfungible token creators and communities must realize that. CC0 can sometimes be portrayed as a logical conclusion where the NFT creators hand over the process of building on their creation to their community and beyond. Some NFT collections have had several derivative projects promoting the culture of the NFT almost as brand extensions. However, declaring a project as CC0 is just the beginning. NFT project teams and creators who take the CC0 route must actively promote the use of the brand and onboard other creators and projects to build brand extensions to their NFT collections.  No open-source software project could have scaled without a strong codebase. Similarly, CC0 NFT projects need a strong creator community to spread the word, get inspired by the original nonfungible token collections and make them household brands. This is only possible through the conscious community-building efforts of the NFT project teams. Therefore, by going down the CC0 route, NFT creators have almost reduced the burden on its nonfungible tokenholders to promote the brand. Instead, they have a more considerable responsibility with their NFT holders to onboard brand, product and art extensions to their nonfungible tokens. For instance, if a Nike product line chooses to use a Moonbirds image on their shoes, that increases the awareness of Moonbirds within the retail audience, thereby improving the brand outreach. However, these top-tier brand partnerships must be often forged by the NFT project teams.
